How DeFi Lending Rates Are Set — No Banker Required

DeFi lending rates are set by smart contracts that adjust interest automatically based on supply and demand within each pool, not by a central bank or a loan officer. The core input is the utilisation rate — the share of deposited funds currently borrowed — and a published formula maps that figure to the rate borrowers pay and lenders earn.
Utilisation drives the curve
Most lending protocols pool deposits of a given asset and let borrowers draw against collateral. As more of the pool is borrowed, utilisation rises, and the formula pushes rates up to attract fresh deposits and discourage further borrowing. When utilisation falls, rates ease. The relationship is usually drawn as an interest-rate curve, and its shape decides how gently or sharply rates respond.
The kink that changes everything
Many curves include a deliberate break point, often called the kink or optimal utilisation. Below it, rates climb slowly. Above it, they climb steeply. The design protects the pool from being fully drained: by making the last slice of liquidity expensive to borrow, it nudges the system back toward leaving room for lenders to withdraw.

Why rates move so fast
Because the curve reacts in real time, a single large borrow or a wave of withdrawals can swing rates within a block. There is no smoothing committee and no notice period. That responsiveness is the point — it keeps pools solvent without human intervention — but it means the rate quoted when you enter a position may not be the rate an hour later.
